In July I wrote about firefox and local links but this has changed in firefox 1.5. Add this block to your user.js file.

user_pref("capability.policy.policynames", "localfilelinks");
user_pref("capability.policy.localfilelinks.sites", "http://www.example.com");
user_pref("capability.policy.localfilelinks.checkloaduri.enabled", "allAccess");

with www.example.com as the site which is allowed to use links to local files. You can add multiple entries, seperated by a space.
